The Mathematical Power of Compound Capital Growth
Compound interest occurs when earnings generated by an initial principal balance are reinvested to earn additional returns in subsequent compounding cycles. Over extended multi-year horizons, geometric compounding outpaces linear additions by orders of magnitude.
Impact of Compounding Frequencies
The more frequently interest is calculated and capitalized back into the account balance (e.g. monthly vs annually), the higher the effective annual percentage yield (APY).
A simple check before adding contributions
Set the starting balance to 1,000, monthly contributions to zero, the annual rate to 12%, the duration to one year, and compounding to monthly. The unrounded calculation is 1,000 multiplied by 1.01 to the power of 12, or approximately 1,126.83. The tool rounds the displayed balance to a whole currency unit. Switching to annual compounding gives 1,120.
For contributions, this implementation adds the monthly deposit before applying interest in that month when a compounding boundary is reached. With less frequent compounding, the current accumulated balance receives that period's interest. It is a simplified projection, not an account-specific daily-accrual model. The calculation does not include tax, fees, inflation, variable rates, or investment losses. A fixed rate is an assumption, not a promised return.
Frequently Asked Questions
The Rule of 72 is a quick mental formula to estimate how many years it takes an investment to double: divide 72 by the annual interest rate (e.g., 72 / 8% = 9 years).
